Ethereum (ETH) is facing a significant value crisis as the success of Layer 2 (L2) solutions threatens its value accrual mechanism, according to CoinShares. The introduction of cheaper L2 settlements, enabled by Ethereum's Dencun hardfork, has led to a decline in demand for Ethereum's Layer 1 (L1) block space, impacting the network's fee burn mechanism and, consequently, the value of ETH.

Impact of Layer 2 Success

The Dencun hardfork, which introduced 'blob space', has made L2 settlements considerably cheaper, encouraging migration from L1 to L2. This shift has resulted in a sharp decline in L1 transaction demand, suggesting that ETH might currently be overvalued based on CoinShares' initial valuation model.

Challenges with Ethereum's Protocol Changes

The continuous changes in Ethereum's protocol economics have introduced uncertainty, making it difficult to build reliable valuation models. This unpredictability might deter institutional investors, who require stable investment cases.

Value Accrual Sensitivity

Ethereum's value accrual is highly sensitive to L1 fee spends. Currently, L1 transaction fees are running at an annualized rate of about $2.5 billion, driven mostly by decentralized exchanges (DEXs) and L2 projects. However, the success of L2s in reducing transaction costs has significantly impacted L1 fees, affecting ETH's value.

Potential Solutions

CoinShares suggests several solutions to restore ETH's value accrual. These include developing new L1 use cases that generate substantial fees, achieving massive growth in L2 transactions, or repricing L2 blob space to increase the level of fee burn. However, each of these solutions presents its own challenges.
